Forex trading can be risky and complex. Because there are such significant trade flows within the system, it is difficult for dishonest traders to influence the price of a coin. This system helps create market transparency for investors with access to interbank transactions.
The Basics of Currency Trading
When you trade currency pairs, you buy one currency and sell the other currency. Let’s take a humble example to illustrate how it works: EUR/USD is a commonly traded currency pair. EUR is the sign for the euro, and USD is the symbol for the US dollar. In the currency pair above, the EUR is the base currency, and the USD is the quote currency.
The ratio remains a single unit, although it refers to 2 individual coins. In other words, you, not EUR or USD.
Let’s clarify this base currency example by adding numbers and assuming that the EUR/USD is trading at 1.25345 means that every €1 = $1.25. It means that the euro is stronger than the dollar, or on the contrary, you would need more dollars to buy euros.
A Rare Basic Terms in Currency Trading
Major currency pair
You will find six major currency pairs in your daily trades when trading currency pairs. These include EUR/USD. Major currency pairs have a primary currency against the US dollar. These are the world’s most actively traded currency pairs and offer the most liquidity. Therefore, its volatility is lower because, given the large number of traders involved, the consensus on a given price is much stronger and harder to break.
Minor Currency Pair
Generally, minor currency pairs are any other than the six major currency pairs listed above. Minor pairs, on the other hand, are currency pairs that trade less than significant currency pairs. They are less liquid than major currency pairs and often have wider spreads. At AvaTrade, you can change a wide selection of minor currency pairs.
Exotic Currency Pair
Exotic currency pairs usually include a currency from an emerging country. The reason they are called unknown currency pairs is not due to the country’s location but rather the added challenges that come with trading these currency pairs. Exotic currency pairs are usually illiquid, with wider spreads and fewer market makers. Examples of exotic currency pairs include the South African Rand (ZAR), Hong Kong Dollar (HKD), and Mexican Peso (MXN).
Investment in Currency
Currency trading is not for everyone. As with any trading vehicle, you invest your money in. It takes time to become aware of the intricacies and risks associated with the currency markets. If you’re not using a practice account, start small. Only risk a small amount of money that you can afford to lose.
As with trading stocks or options, don’t get greedy if you see early success in forex trading. Don’t fall victim to a false sense of confidence after winning on your first few trades.
